What uncorrelated assets actually look like in practice

Diversification is often described as a free lunch. But in the middle of a market crash, many investors find that their “diversified” portfolios are suddenly behaving like a single, highly correlated asset.

When equities fall, traditional hedges don’t always behave the way textbooks promise.

To keep things simple, let’s look at a classic two-asset pairing:

These two assets have historically had a correlation close to zero over long horizons. This means they are generally uncorrelated. In plain terms: if the stock market goes up today, Gold is just as likely to go up, down, or sideways—there is no invisible string tying them together.

In 2008, Gold did exactly what a hedge is supposed to do. As corporate earnings crumbled and bank stocks collapsed, investors fled to safety. Because Gold is not tied to corporate cash flows or debt interest, it became a primary destination for panicked capital.

The correlation between stocks and gold turned negative. When equities went down, Gold went up.

Crisis 2: The 2022 Inflation Shock (When Hedges Fall Together)

Fourteen years later, the market faced a very different kind of crisis. In 2022, inflation reached 40-year highs, forcing central banks globally to aggressively hike interest rates.

Textbooks say Gold is an inflation hedge, so many expected it to soar as equities fell. Instead, the reality was far more complex:

While Gold finished the year virtually flat (+0.4% in USD terms), it did not act as an immediate shock absorber. From its peak in March 2022, Gold fell by over 20% in tandem with the S&P 500, reaching its trough in October.

Why did they fall together?

In 2022, the driving force was not a corporate crisis like 2008, but a rapid rise in interest rates. As the Federal Reserve hiked rates to fight inflation, holding cash suddenly became attractive again. Investors began selling everything—stocks, bonds, and even gold—just to raise cash or buy short-term Treasury bills. In a scramble for cash, assets that normally behave differently fall in unison.

During this rate-hike period, the correlation between stocks and gold shifted from zero to positive.

This highlights a critical lesson for portfolio design: correlation is a dynamic behavior, not a fixed law. Assets that act as shock absorbers in an economic crash (like 2008) can lose their protective qualities when interest rates spike rapidly (like 2022).

The “magic” of the shallower blend drawdown (Offsetting Troughs)

Look closely at the 2022 table: S&P 500 fell −25.4% and Gold fell −21.5%. Yet, the 50/50 Blend only experienced a maximum drawdown of −16.8%. How is this possible if both assets lost over 20%?

It is due to non-overlapping drawdown timelines. Even though both assets fell significantly during the year, they didn’t hit their absolute bottoms at the same time. The S&P 500 bottomed in October, but by then, Gold was already beginning to stabilize. Because their declines were offset in timing, the worst days of each asset didn’t align. The strength of one asset helped cushion the trough of the other, showing that timing differences alone can protect a blended portfolio.
